Bitcoin: Risky Bubble of the Future?

The financial sector has been abuzz with news about Bitcoin this week and it seemed like any article written about Bitcoin is irrelevant five minutes after it is written. This is largely due to the virtual currency’s rollercoaster ride, sliding from a staggering $20,000 to nearly $12,000 in a week. And yet the freefall is still far from stabilizing as I write this editorial.

The cryptocurrency has had a blissful year and as much as it is now causing sleepless nights to some investors, most of them should be beaming with joy especially the ones who bought units of the cryptocurrency at its infancy or even at the beginning of 2017. The Bitcoin begun the year 2017 with an estimated worth of slightly less than $1000 and escalated its value to a few dollars’ shy of $20,000. However, the naysayers predicted this as a bubble that is deemed to burst and that couldn’t be further from the truth as that seems to be what is happening. However, the worrying trend is that most people have been rushing to invest their hard-earned fortunes in this bubble without a clear understanding of what the Bitcoin is, how it works or the financial risks involved. That is the reason I have taken the opportunity to write this article; to share what I know about cryptocurrency.

Cryptocurrency is digital or virtual currency that utilizes cryptography for security. This security feature makes it virtually impossible to counterfeit. Cryptocurrency had been seen by many as one of 21st Century’s most reliable means to safeguard their liquid assets. One of the most defining features of cryptocurrency is that it is not issued by a central authority thus making it literally immune to any manipulation by governments. However, it is this anonymous nature in cryptocurrency that harbors one of the most nefarious activities of financial fraud such as tax evasion and money laundering.

Launched in 2009by a group under the pseudonym Satoshi Nakamoto, Bitcoin became the first cryptocurrency to capture public imagination. Since then, it has spawned a few competing partners in the name of Litecoin, Namecoin and PPcoin but the Bitcoin remains undoubtedly one of the most formidable cryptocurrencies available to date.The Bitcoin or any cryptocurrency for that matter is created using a method referred to as “mining.” Currently there are about 3600 bitcoins generated on a daily basis and over 16 million units of Bitcoins in circulation. Perhaps one of the most alluring features of cryptocurrencies is their ability to make it easier to transfer funds between the sides involved with minimal processing fees. This is unlike the conventional currency method where most financial institutions charge exorbitant fees to wire money transfers.

Cryptocurrencies are virtual currency and therefore do not have a physical central repository. This means that it is possible to wipe out a cryptocurrency from existence just by a simple deletion of financial records. Furthermore, the value of cryptocurrencies is highly dependent on supply and demand making its value highly volatile. The wide fluctuations of cryptocurrencies make it a highly risky investment platform.

So how do people acquire Bitcoins? To begin with, one is given what is known as a Bitcoin address which basically refers to a string of between 27 to 34 alphanumeric characters. The Bitcoin address therefore acts as a virtual bank account from which one can receive or sent Bitcoins. There is however no registry that stores such addresses which gives the address owners a great sense of anonymity. The addresses can only be recognized through a system known as Bitcoin wallets. These wallets store the bitcoin addresses and clients can use them to manage their savings.

The rules stipulating the operation of the Bitcoin only allow that 21 million bitcoins can ever be created by miners. With approximately 16.5 million bitcoins in circulation currently, this figure is getting ever nearer to the limit. What remains imprecise however, is the impact that reaching the limit will have on the value of the Bitcoin. Currently, no one knows what the future holds for the Bitcoin because of its organic nature and the fact that most governments have been reluctant to approve it based on concerns about taxation and their lack of control over it. In my opinion however, its anonymity could be one of the major hurdles that have impeded its breakthrough into the finance mainstream. I wouldn’t be quick to point out that this anonymity could be its downfall because growing by over 10,000% since its inception proves a huge potential.

The anonymity of Bitcoins has undoubtedly provided an avenue for a new crop of criminal activities to flourish. Most black hat hackers are now demanding ransom in bitcoins. Furthermore, the online illegal drug business has also taken to bitcoin as one of their favorite currencies because the transactions cannot be traced back to them. These and a myriad of other crime related activities have made governments grow more intolerant to the use of Bitcoins. However, I think to allow extend of government regulation and compliance with some financial legal requirements will go a long way in securing the future of the Bitcoin.

The operation of the Bitcoin has been predominant on internet related businesses such as online gaming purchases and a limited number of shopping websites. This acceptance has however not been widespread in the conventional business world but the trend is gradually taking shape. The small but growing number of recognized business such as Microsoft and Expedia that allow customers to buy goods and services with Bitcoin is a good sign but the question of whether cryptocurrency can be accepted into the mainstream financial market still remains subject to debate (Narayanan, Bonneau, Felten, Miller & Goldfeder, 2016).
